Fed Vice Chair for Supervision Michelle Bowman said on September 18 that the central bank expects to vote on the final version of the revised stress-test framework in the coming weeks. She described the existing process as opaque and unnecessarily unpredictable, signaling a significant shift toward greater disclosure around how the annual examinations are conducted.
Stress tests are designed to assess whether major banks have sufficient capital to absorb losses during severe economic and financial conditions. Because the results influence the amount of capital banks are required to hold, the methodology can have direct consequences for how institutions allocate capital across lending, trading and other businesses.
Models and Scenarios Could Become Easier to Assess
A central element of the proposed overhaul is the disclosure of significantly more information about the models used by the Federal Reserve. The framework would provide greater visibility into equations, variables, assumptions and other technical components that influence stress-test results.
The Fed also intends to provide more detail about the economic scenarios used in the examinations. Greater disclosure could allow banks, investors, counterparties and other market participants to better understand how hypothetical economic shocks translate into estimated losses and ultimately into capital requirements.
For banks, greater visibility could also improve capital planning. When institutions have a clearer understanding of how regulatory models operate, they can more effectively assess potential changes in capital requirements and incorporate those expectations into business planning.
Capital Requirements Could Become Less Volatile
The reform effort is also focused on reducing fluctuations in banks’ annual capital requirements. Under the proposed framework, the Fed would average the results of a bank’s two most recent stress tests when determining its stress capital buffer.
The change could reduce the degree to which a single year’s scenario or model assumptions produce significant changes in required capital. For large banks, that matters because sharp changes in capital requirements can influence decisions involving dividends, lending, balance-sheet growth and other uses of capital.
Broader Banking Rule Changes Remain Ahead
The stress-test overhaul forms part of a broader regulatory review led by Bowman. The Fed expects to complete reforms to risk-based capital requirements under the Basel framework as well as changes to capital requirements for globally systemically important banks before the end of the year.
These reforms will be closely monitored by banks and investors because changes in regulatory capital requirements can influence profitability, balance-sheet strategy and the amount of capital available for lending. Greater transparency may also give markets more information with which to assess differences in risk profiles across major institutions.
Going forward, the key milestones will be the Federal Reserve’s final vote on the stress-testing framework and the subsequent implementation of the revised methodology. Investors will also be watching the separate Basel and systemic-bank capital changes expected before year-end, particularly for their potential effects on bank capital planning, lending capacity and financial-sector resilience.
