Key Points

  • The People’s Bank of China is considering replacing its seven-day reverse repo rate with the overnight reverse repo rate as its main policy benchmark to improve monetary policy transmission.
  • The proposed change reflects the growing importance of overnight transactions in China’s interbank market and could bring its policy framework closer to those used by major global central banks.
  • Governor Pan Gongsheng also outlined plans to diversify loan pricing benchmarks and expand liquidity support for non-bank financial institutions, including insurers and fund managers.

PBOC Considers a More Direct Interest Rate Framework

China’s central bank is examining a shift toward using the overnight reverse repo rate as its main monetary policy benchmark, replacing the seven-day reverse repo rate that has served this role since 2024.

People’s Bank of China Governor Pan Gongsheng said the change is intended to improve the precision of short-term interest rate management and strengthen the transmission of monetary policy to the broader economy. According to the central bank-run Financial News, Pan described the interbank overnight repo rate as the rate that now effectively guides monetary policy.

The overnight rate closely reflects short-term liquidity supply and demand and has demonstrated greater stability in recent years. Adopting it as the primary benchmark would allow the PBOC to manage liquidity conditions more directly.

The proposed framework would also bring China closer to central banks such as the US Federal Reserve, which use overnight rates to anchor monetary policy and influence the broader yield curve. Guotai Junan International chief economist Zhou Hao said the shift could also support the internationalization of the yuan.

China’s 30-year government bond yield declined by more than one basis point following the announcement.

Economic Growth Reduces Pressure for Immediate Stimulus

The potential policy adjustment comes as China’s economic growth has shown signs of improvement. Official data released Monday indicated that gross domestic product grew 4.5% year on year in the third quarter, exceeding expectations and easing pressure on policymakers to introduce more aggressive stimulus measures.

The government’s annual growth target stands at 4.5% to 5%.

The proposed benchmark change does not, by itself, represent an interest rate cut. Wang Qing, chief macro analyst at Golden Credit Rating International, said the central bank will announce the actual operating rate for overnight reverse repos when the transition takes place.

China’s interbank market currently has ample liquidity. The average overnight repo rate has remained near a five-month low of approximately 1.25%, broadly consistent with the reported borrowing cost of the PBOC’s overnight reverse repo operations. This is below the current seven-day reverse repo rate of 1.4%.

The adjustment also reflects changes in China’s financial structure, as bond and equity financing have become increasingly important relative to traditional bank lending. Credit allocation has gradually shifted away from more credit-intensive sectors, including property.

Loan Pricing Reform and Expanded Liquidity Support

The PBOC is also preparing further reforms to lending benchmarks. Pan said future policy guidance would encourage a more diversified system, reducing the relatively narrow reliance on the loan prime rate, or LPR.

Financially strong companies could be permitted to choose between the interbank overnight repo rate and the LPR as the reference for floating-rate loans, subject to consultation with financial institutions. A broader range of benchmarks could improve the connection between money-market conditions and borrowing costs across the economy.

The central bank also plans to expand access to its Standing Lending Facility and establish a liquidity support tool for non-bank financial institutions. These measures are intended to strengthen the availability of emergency liquidity for institutions such as insurers and fund managers during periods of severe market stress.

Overnight reverse repo operations were introduced in late June as an additional instrument in the PBOC’s monetary policy toolkit. Overnight transactions already account for more than 80% of repo turnover in China’s interbank money market, reinforcing the rationale for giving the rate a more central role.

What Investors Should Watch Next

The key development will be the PBOC’s formal implementation of the new benchmark and its announcement of the applicable operating rate. The transition could improve the clarity of the central bank’s policy signal, but its immediate effect on borrowing costs will depend on the rate selected and how financial institutions incorporate it into lending and funding decisions.

Investors will also monitor progress on loan pricing reform and the proposed liquidity facilities for non-bank institutions. Together, these changes would signal a broader effort to modernize China’s monetary policy framework while adapting financial support mechanisms to a market increasingly shaped by securities financing and non-bank intermediaries.
