Key Points

  • US Treasury strategists still expect benchmark yields to decline over the coming year, but their conviction has weakened as inflation and fiscal risks remain elevated.
  • The 10-year Treasury yield has climbed sharply, with forecasts pointing to a gradual decline rather than a rapid return to lower borrowing costs.
  • Federal Reserve policy, inflation, oil prices, economic growth and heavy Treasury issuance will remain central to the direction of US bond yields.

US Treasury yields remain caught between expectations for slower economic growth and persistent inflation and fiscal pressures. Strategists continue to forecast lower yields over the next year, but the recent rise in borrowing costs has made the outlook less certain for global bond markets and investors exposed to US interest rates.

Strategists Still See Room for Lower Treasury Yields

The benchmark 10-year Treasury yield has risen significantly in recent months, challenging expectations that softer economic activity would eventually push borrowing costs lower. Despite that move, bond strategists continue to anticipate a gradual decline in yields as weaker labor-market conditions and slower economic growth potentially create greater room for monetary easing.

The expected decline is relatively measured, however, suggesting that strategists do not anticipate a return to the exceptionally low yields seen during previous periods of aggressive monetary accommodation. The two-year Treasury yield could be more responsive to changes in Federal Reserve expectations because shorter-dated bonds are more directly influenced by anticipated changes in the federal funds rate.

Inflation Keeps the Federal Reserve in Focus

Inflation remains one of the most important obstacles to the lower-yield outlook. While signs of economic moderation could strengthen the case for interest-rate reductions, persistent price pressures could encourage the Federal Reserve to maintain restrictive monetary policy for longer.

Energy prices are another variable to watch. Higher oil prices can feed into transportation and production costs, potentially complicating efforts to bring inflation closer to the Federal Reserve’s long-term target. A renewed acceleration in consumer prices could therefore push investors to reduce expectations for rate cuts and keep Treasury yields elevated.

Conversely, weaker employment data, softer consumer demand or clearer evidence of slowing inflation could reinforce expectations for lower interest rates. This tension explains why strategists remain divided despite maintaining a broadly downward forecast for Treasury yields.

US Debt Supply Adds Pressure to Longer-Term Yields

The outlook for longer-dated Treasury securities also depends on the US government’s borrowing requirements. Continued federal deficits and substantial Treasury issuance can increase the amount of debt that markets must absorb, potentially keeping longer-term yields higher even if the Federal Reserve begins lowering short-term interest rates.

For Israeli investors, movements in US Treasury yields remain relevant well beyond the American bond market. Changes in US borrowing costs can influence global bond valuations, currency markets, equity multiples and financing conditions for companies and governments. The yield differential between the United States and other major economies can also affect capital flows and exchange rates, including the relationship between the dollar and the shekel.

Looking ahead, investors will focus on US inflation and employment data, Federal Reserve communications, oil prices, economic-growth indicators and the pace of Treasury issuance. The key question is whether weakening economic conditions will eventually dominate inflation and fiscal concerns, allowing yields to move lower, or whether those pressures will keep US borrowing costs elevated for longer than strategists currently anticipate.
