Key Points
- High Yield Threshold: Fund managers surveyed by Bank of America say the 10-year U.S. Treasury yield would need to reach an average of 5.9% before they shift their asset allocation from stocks to bonds.
- Bond Market Pressure: The 10-year Treasury yield stood at 5.22% on Tuesday, as strong economic growth and investment in artificial intelligence infrastructure contributed to higher real yields.
- Market Risks Increase: The survey found that 32% of fund managers identified a disorderly rise in bond yields as the biggest tail risk, while 23% pointed to a potential AI bubble.
Treasury Yields Continue to Challenge Investors
The rapid rise in bond yields has not yet reached the level that fund managers consider sufficient to make bonds more attractive than equities. According to Bank of America’s Global Fund Managers Survey, investors would require the 10-year U.S. Treasury yield to reach an average of 5.9% before shifting their asset allocation from stocks to bonds.
On Tuesday, the 10-year Treasury yield stood at 5.22%, leaving it below the threshold identified by survey respondents. Strong economic growth and the expansion of artificial intelligence investment have contributed to higher real yields, complicating the outlook for fixed-income markets.
The survey suggests that investors continue to demand higher yields before reconsidering their preference for equities. However, the reported threshold reflects the average of survey responses rather than a universal decision point for all fund managers.
Stocks Have Outperformed Bonds During the Bull Market
Bonds have faced significant pressure since March 2022, when the Federal Reserve began raising interest rates. Bond prices generally move inversely to yields, meaning rising yields can generate losses for existing bondholders as newly issued debt offers more attractive returns.
Meanwhile, equities have benefited from a prolonged bull market, with major technology companies receiving substantial investor attention. Large technology firms have increased capital expenditure on AI infrastructure, helping support their share prices and reinforcing the investment case for companies exposed to the technology.
The contrast between the performance of stocks and bonds has made portfolio allocation increasingly sensitive to changes in interest rates, corporate earnings and expectations for future economic growth.
Bond Yields and AI Risks Raise Market Concerns
Despite continued enthusiasm for equities, several factors are contributing to growing market caution. The rapid rise in bond yields, elevated oil prices, concerns about AI-related risks and weak market breadth have prompted warnings that stocks could face a pullback.
The Bank of America survey identified rising bond yields as the leading perceived tail risk. Approximately 32% of respondents said a disorderly increase in yields posed the greatest threat to financial markets. Another 23% identified the possibility of an AI bubble as their primary concern.
These findings highlight the potential for higher borrowing costs to affect both equity valuations and corporate financing conditions. If yields rise sharply, investors may demand stronger earnings prospects to justify elevated stock prices, particularly among companies whose valuations depend on expectations of future AI-driven growth.
Fund Managers Remain Divided on an AI Bubble
Survey respondents were split over whether an AI bubble would emerge in 2027. Some 45% expected an AI bubble, while 42% said they did not anticipate one.
The relatively close results indicate that investors remain divided over whether current AI-related investment and stock valuations represent sustainable growth or excessive optimism. The survey does not establish that a bubble will occur, but it demonstrates that the risk has become a significant consideration for portfolio managers.
What Investors Should Watch Next
The gap between the current 10-year Treasury yield and the 5.9% threshold will remain an important reference point for understanding fund managers’ stated preferences. Nevertheless, actual allocation decisions may also depend on earnings growth, inflation, central bank policy and changing perceptions of risk.
Investors will also be monitoring whether rising yields begin to weigh more heavily on technology valuations and whether concerns about AI investment intensify. A sharp increase in yields could challenge equities, while a stabilization in bond markets may help reduce pressure on both asset classes.
