Higher Rates Are Putting Pressure on Valuations

The chart shows a clear decline in the S&P 500’s forward price-to-earnings ratio from its 2025–2026 highs. The move illustrates an important relationship in equity markets: when interest rates rise, investors typically demand greater compensation for owning stocks, which can place pressure on the valuation multiples assigned to future earnings.

The contraction does not necessarily indicate that corporate fundamentals have deteriorated by the same magnitude. Instead, it suggests that investors are paying a lower multiple for each dollar of expected earnings. This distinction is important because the market can remain relatively strong even while its valuation multiple declines if earnings expectations are increasing at the same time.

Earnings Revisions Have Helped Offset the Multiple Decline

The second part of the chart points toward the other side of the equation: forward earnings expectations have continued to trend upward over the longer period shown. This provides an explanation for why equity prices have been able to hold up despite pressure on valuation multiples.

When analysts raise earnings forecasts, a lower P/E multiple can be partially or fully offset by a higher earnings denominator. In practical terms, the market does not necessarily need to expand its valuation multiple to maintain or increase stock prices if expected profits continue to rise. This dynamic has been particularly important during periods when investors have become more focused on corporate earnings growth.

The result is a market in which valuation and fundamentals are moving in opposite directions. The P/E ratio is contracting, while earnings expectations have been moving higher. That combination can make the market appear less expensive relative to its recent peak without necessarily making it inexpensive in absolute terms.

The Next Test Is Whether Earnings Can Outrun Rates

The central question for investors is whether earnings revisions can continue to provide enough support to counteract the effect of higher interest rates. If rates remain elevated or move higher while earnings expectations continue to improve, the market could experience further valuation compression without an equivalent decline in prices. Conversely, if earnings estimates begin to weaken, investors could face pressure from both sides of the equation.

This makes upcoming corporate results and forward guidance increasingly important. Investors will be watching whether companies can sustain profit growth, protect margins and justify current earnings expectations as financing conditions remain restrictive. The sensitivity is also relevant for Israeli investors with exposure to U.S. equities through pension funds, ETFs and global portfolios.

The chart therefore presents a market balancing two competing forces. Higher rates are weighing on the multiple investors are willing to pay, while improving earnings expectations are supporting the underlying value of the companies. The direction of the S&P 500 will increasingly depend on which force proves stronger as monetary and earnings conditions evolve.
