U.S. Treasury yields surged to their highest levels in nearly two decades Tuesday as investors confronted a combination of elevated oil prices, persistent inflation and growing expectations that the Federal Reserve will raise interest rates. The move pushed the benchmark 10-year yield above the psychologically important 5% threshold and raised fresh questions about borrowing costs for households, corporations and financial markets.

Why Is the 10-Year Yield Back Above 5%?

The 10-year Treasury yield climbed to 5.041%, its highest level since July 2007, before easing to around 5.012%. The 30-year Treasury yield rose above 5.37% after reaching 5.401%, its highest level since June 2007, while the two-year yield climbed to approximately 4.665% after touching 4.688%, a level not seen since July 2024.

The move reflects heightened sensitivity to inflation expectations as investors prepare for the Federal Reserve’s latest policy decision. Since Treasury yields move inversely to bond prices, the sharp increase indicates that investors are demanding greater returns to hold longer-duration U.S. government debt.

Could $106 Oil Keep Pushing Yields Higher?

The relationship between crude oil and Treasury yields has become unusually strong. According to BMO Capital Markets, the one-month rolling correlation between front-month West Texas Intermediate crude and the 10-year Treasury yield has reached 0.96.

WTI climbed above $106 a barrel Tuesday as the Iran conflict continued and the Strait of Hormuz remained effectively blocked. Oil had traded below $70 in July amid expectations that a U.S.-Iran memorandum of understanding would reduce tensions, but renewed attacks and declining inventories have since driven prices sharply higher.

Higher energy costs can feed directly into inflation expectations, particularly through transportation and fuel. Diesel prices recently surpassed $6 a gallon, adding another potential source of pressure for businesses and consumers. If crude remains elevated, investors may increasingly anticipate that inflation will take longer to return toward the Federal Reserve’s 2% objective.

Will the Fed Deliver the Expected Rate Hike?

Markets are assigning more than a 92% probability to a 25-basis-point rate increase at the conclusion of the Fed’s two-day meeting Wednesday. With inflation still above target, higher oil prices could strengthen the case for maintaining a restrictive policy stance even as officials assess the broader economic outlook.

The challenge for policymakers is that energy-driven inflation can complicate the traditional relationship between growth and monetary policy. While higher oil prices can weaken household purchasing power and economic activity, they can simultaneously push headline inflation higher, potentially limiting the Fed’s ability to ease financial conditions.

Could Higher Yields Become a Bigger Market Risk?

The 5% threshold matters because Treasury yields influence financing costs throughout the economy. Sustained increases can raise corporate borrowing expenses, mortgage rates and the discount rate investors apply to future earnings, potentially putting pressure on equity valuations.

For now, the market is largely positioned for a rate hike, meaning the bigger catalyst could be the Fed’s guidance on what comes next. A hawkish message combined with persistent oil strength could push Treasury yields even higher. Conversely, evidence that inflation is cooling could give bond markets some relief despite elevated energy prices.

The coming sessions will therefore be critical for investors. The direction of oil, developments around the Strait of Hormuz and the Fed’s policy guidance will determine whether the recent surge in Treasury yields represents a temporary inflation shock or the beginning of a more sustained repricing of U.S. interest-rate expectations.
