The currency market is being shaped by conflicting forces, with expectations for higher U.S. and Japanese interest rates competing with renewed geopolitical risks and an oil-price shock that is complicating the global inflation outlook.
Fed Rate Hike Expectations Keep the Dollar in Focus
Markets are increasingly expecting the Federal Reserve to raise interest rates by 25 basis points at its September meeting. The probability of a hike has risen to approximately 86% following the latest U.S. inflation data, which showed headline inflation at 3.4% in August and core inflation at 2.4%.
The prospect of tighter U.S. monetary policy has not translated into a major dollar rally. Investors are also confronting elevated Treasury yields, higher oil prices and concerns over the broader economic consequences of the conflict in the Middle East. Brent crude has moved above $100 a barrel, increasing the risk that renewed energy inflation could influence the Fed’s policy path beyond this week’s decision.
Yen Rally Signals Stronger BOJ Expectations
The yen has emerged as one of the strongest major currencies in recent weeks. The Japanese currency has appreciated about 4% against the dollar this month and recently strengthened beyond ¥152.90 per dollar, its strongest level since February.
The rally reflects growing expectations that the Bank of Japan could raise its policy rate by 25 basis points this week, potentially taking it to 1.25%. Investors are also watching for guidance on the pace of future tightening. A clearer commitment to monetary normalization could provide additional support for the yen, while a cautious message could trigger a sharp reversal after its recent advance.
Repatriation and Intervention Add Another Layer
Currency markets are also considering the possibility that Japanese institutions could repatriate more overseas assets as domestic yields rise. Such flows could strengthen the yen independently of the BOJ’s immediate policy decision and could amplify the impact of higher Japanese interest rates on global foreign-exchange markets.
At the same time, investors remain alert to the possibility of further intervention by Japanese authorities. The yen had weakened to nearly ¥164 per dollar in July before coordinated U.S.-Japanese intervention helped stabilize the currency. The subsequent recovery has changed market positioning, with speculative investors recently shifting to a net-long yen position for the first time since February.
The Fed and BOJ decisions will therefore be closely watched for more than the headline rate moves. The dollar’s direction will depend on how much of the expected Fed tightening is already reflected in prices, while the yen’s next move could hinge on whether the BOJ validates expectations for a faster normalization cycle. Oil prices, Treasury yields and any further currency-market intervention will remain critical variables for global foreign-exchange markets in the weeks ahead.
