Systematic investment strategies have relatively little room to add exposure if stocks continue climbing, while a sufficiently sharp downturn could activate substantial mechanical selling, creating a potential feedback loop in an already closely watched market.
Systematic Funds Have Limited Buying Capacity
Bank of America estimates that systematic strategies have approximately $9 billion of net buying capacity remaining in an upside scenario. If the market instead moves sideways, these strategies could become net sellers of roughly $1 billion. The more significant risk emerges during a decline, when selling from commodity trading advisers and volatility-control strategies could reach as much as $163 billion.
These strategies generally rely on predefined rules rather than discretionary decisions about individual companies. CTAs frequently respond to price trends, while volatility-control funds adjust portfolio exposure according to changes in market volatility. When prices rise steadily and volatility remains contained, these models can support higher equity exposure. A reversal can produce the opposite effect.
The $163 billion estimate should therefore be viewed as a stress scenario rather than a forecast. Its importance is that algorithmic strategies can react quickly and simultaneously when market conditions cross predetermined thresholds.
Why a Market Decline Could Become Self-Reinforcing
The potential problem is the asymmetry between remaining buying capacity and possible selling pressure. With only about $9 billion of incremental buying power in a rising market, systematic funds may provide limited additional support if equities continue to advance. By contrast, a significant decline could force some strategies to reduce positions, potentially adding supply precisely when other investors are also becoming more cautious.
This mechanism can create a feedback loop. Falling prices can increase volatility, higher volatility can trigger risk reductions, and those reductions can generate additional selling. The process does not necessarily require a fundamental deterioration in corporate earnings; a sufficiently large change in market conditions can itself activate trading models.
For investors in global markets, the implications extend beyond the US. Large moves in American equities can affect European and Asian markets through changes in risk appetite, portfolio allocations, currency markets and cross-border capital flows, making systematic positioning an important part of the broader market structure.
September Buyback Blackout Adds to the Pressure
The timing of the warning is also significant because corporate share repurchases typically decline during earnings-related blackout periods. Buybacks have been an important source of structural demand for US equities, particularly when companies have strong cash generation and elevated valuations.
A reduction in buybacks does not automatically create a selloff, but it can remove part of the market’s ability to absorb selling from other participants. If corporate demand weakens at the same time that systematic funds have limited capacity to increase exposure, liquidity conditions could become less supportive.
Markets will therefore be watching the S&P 500 and Nasdaq closely, alongside volatility, Treasury yields, Federal Reserve expectations and corporate earnings guidance. A stable or rising market would leave the $163 billion scenario largely dormant, but a sharp deterioration in price trends could activate systematic selling and magnify an otherwise ordinary correction. The interaction between algorithmic positioning, corporate buybacks and investor sentiment could become one of September’s most important market signals.
